They do so by borrowing shares of a stock, from a broker or another investor, that they think will drop in price. When their prediction is correct, they buy back the shares at a lower price.

However, it can be risky if the stock price suddenly increases instead of dropping.

How to make money in short selling?

To better understand this investment technique, here’s a basic step-by-step guide on how to short a stock:

• First, identify which specific stock you want to sell short and that you have a margin account with a broker that allows you to open a short position.

• To get started, input the appropriate number of shares for a short order. Your broker will lend the shares and immediately sell them at the current market price, on your behalf.

• To close your short position, you buy back the shares at their new price. Since you technically don’t own it, you return the shares of stock to the broker and keep the difference as profit.

• If the stock price does fall, that’s when you gain profit. But if it rises, you buy back the stock at a higher price and accept losing money.

It sounds so simple, but it’s a totally different ball game when in practice.

Let’s say stock ABC is overvalued and is currently trading at $100. You believe that the stock price will fall in the next two weeks, but you don’t want to sell your ABC shares right now.

Instead of letting go of your own shares, you borrow from someone else (from a broker or another investor) and sell 100 shares at the current price.

You then receive $10,000 in cash proceeds, deducting all the fees charged by your broker, which is then credited to your margin account. Since you’re borrowing shares, you now have an obligation to repay them sometime in the future.

After two weeks, when the price of stock ABC falls to $60 per share, you can close your short position by buying back the same number of shares for $6,000.

At the start, you’ve collected $10,000, and now you are left with $4,000 which represents your profit. You are now able to return the borrowed shares and still keep the money from selling them in the first place (minus commission fees).

While short selling may seem complicated, it’s actually very straightforward once you understand how it works.

 

What are the advantage and disadvantages of short selling?

If you’ve heard of the GameStop fiasco in 2021, then you probably have an idea of how much of a risk it is to do short selling. But if you haven’t, here’s a quick rundown of what happened.

GameStop (GME) is an American gaming company whose stock price suddenly surged by 1,600 per cent in January 2021. It all started when individual investors and traders from WallStreetBets, a Reddit forum, collectively bought huge numbers of GameStop shares.

This drove up the stock price, causing a short squeeze and affecting hedge funds and short sellers that bet against GameStop.

Wall Street companies like Melvin Capital and Light Street Capital, both of which are managing hedge funds in the US, were known to have experienced the impact brought by the short squeeze that occurred with GameStop.

No amount of technical or fundamental analysis prepared them for what happened. There were investors that gained so much, while others suffered massive losses that eventually led to their bankruptcy.

A lot could go wrong in the stock market, so before you take on a short position, here are some pros and cons that you should consider.

 

Advantages:

Potential for high profits. If a trader correctly predicts the price movement of a stock, then they’ll receive a good return on investment. Short selling is a high-risk investment, but it yields high rewards.

Little initial capital is required. Borrowing shares help investors declare a short position in the stock market. Traders don’t need to put up much of their capital as an initial investment, and it allows them to leverage by using margin to initiate a trade.

Making money in a bear market. By initiating a short sale in a falling market, investors create a positive outcome despite the situation. Short sellers generate profit by speculating a decline in the price of a stock, which is an opportunity to make money in a bearish market.

Hedge against other holdings. Short selling provides an inexpensive way for investors to hedge an existing portfolio’s long-only exposure and reduces its overall market exposure and volatility.

 

Disadvantages:

A float simply refers to the number or the percentage of shares that are available for trading in the public market.

A short float, also known as short interest, is the percentage of shares available to trade that are currently sold short. To calculate the short float, divide the number of shares sold short by the total outstanding shares for a stock or bond.

An important metric in short selling, short float determines an investor’s potential profit from trading a share for a particular stock and it somehow reflects the market sentiment about the underlying company.

An investor will use this figure to determine how much they need to worry about volatility caused by short selling. If a stock’s short float is high, it means that there are a lot of investors betting against that stock – which means that when they buy back their borrowed shares at lower prices (covering their positions), it drives down the price even further.

The fact that a stock has seen its short float increase over time doesn’t necessarily mean the stock is going to go down further. Other factors could be at play. There might be rumours of news that are about to come out, such as an earnings miss or some other negative development for the company.

It is also important to know when to buy back the shares you’ve borrowed. When the stock price rises and starts to approach the price at which you shorted it, it’s time to cover your short and return the borrowed shares.

The extent of your profit or loss is determined in exactly the same way as a long position: If you covered or bought back the shares for less than you sold them for, you made money; if not, you lost money.

 

So, do you really gain profit from short selling?

Elon Musk, head of Tesla Inc. and the world's wealthiest individual, has swallowed up a bundle of shares in the social media giant, Twitter.

The high profile tech-entrepreneur's procurement of a 9.2 per cent stake in Twitter, valued at USD$2.9 billion, was filed with the United States Securities and Exchange Commission (SEC) on 4 April, potentially enabling him unprecedented decision-making influence and authority within the company.

What that means for regular Twitter users is presently unclear, but it's the biggest corporate shake-up to the social media behemoth since Parag Agrawal replaced founder Jack Dorsey as CEO in November 2021.

Investors, however, look sure to profit, with Twitter’s share price surging by over 20 per cent in the direct aftermath of the announcement. 

An outspoken critic of Twitter and its internal operations regarding how it moderates political content, the expansion of Mr Musk's Twitter portfolio follows his very recent public discussion regarding the future of social media.

He wryly proposed the idea of forming a brand new social media platform to rival Twitter in March 2022. And he proposed it by tweeting about it.

Mr Musk's public thought bubbles hinting at creating a new platform fuelled online speculation that he might join the ranks of alternative social media platforms like Parler, Gettr and Former US President Donald Trump's own Truth app.

These alternative platforms have been regarded as safe havens for conservative Twitter users who've stood opposed to what they view as Twitter's political bias in its moderation.

Another controversial voice from the past has recently re-emerged – former Twitter CEO Jack Dorsey offered a sobering take on social media's impact on the state of the internet.

Tweeting on 3 April in the lead-up to Mr Musk's surprise share purchase, Mr Dorsey wrote the days of Usenet, IRC, the web, and email, were "amazing".

Given Mr Dorsey's role in transforming the general public's engagement with online interfaces, his public nostalgia for an earlier, pre-social media period is unexpected.

He said "centralising discovery and identity into corporations really damaged the internet."

Almost as a solemn expression of remorse for the toxicity that permeates the modern online experience compared to the good old days of specialised message board forums, he said "I realise I'm partially to blame, and regret it."

2022 is going to remain a more constrained year for sharemarkets, AMP’s chief economist said.

Shane Oliver is optimistic about the 6 to 12-month horizon provided a peace deal is struck between the Ukraine and Russia, but he believes 2022 will remain tough for the sharemarkets.

Speaking to Bloomberg on Tuesday, Dr Oliver said that once a peace deal is struck, inflationary pressures should drop off, but in the meantime “volatility is going to dominate”.

“This is going to remain a more constrained year for sharemarket returns,” Dr Oliver told Bloomberg.  

The outperformers this year, according to Dr Oliver, are the UK, Canadian and the Australian sharemarkets.

“They have been relatively strong outperformers compared to say commodity user countries, particularly net energy importers such as Europe and Japan, which have by far been underperformers,” Dr Oliver said.

On the flipside, however, economic growth remains fairly strong globally.

“The biggest risk is in Europe given their dependence on gas and oil from Russia. But elsewhere in the world, growth is pretty strong and that in turn is resulting in upwards revision to earnings forecasts,” Dr Oliver said, noting that while there has been an increase in bond yields, they still remain “reasonably low”.

Touching on the way central banks have responded to the ongoing volatility, Dr Oliver reiterated his prediction that the Reserve Bank of Australia will lift rates in the “next few months”.

Earlier this week, the Fed confirmed that as inflation breaches the “too high” threshold, it may need to move more quickly to return monetary policy to a more neutral level.

“If we conclude that it is appropriate to move more aggressively by raising the federal funds rate by more than 25 basis points at a meeting or meetings, we will do so,” Fed chair Jerome Powell said before the National Association for Business Economics in Washington.

The Federal Reserve kicked off its hiking cycle with a quarter-point increase earlier this month – its first rate lift since 2018. 

At the time, Dr Oliver said the Fed joining other central banks in starting to raise interest rates should not be a major concern for investors. However, he did refer to the Fed’s actions as yet more confirmation that “we have moved into a more constrained and volatile phase of the cycle for shares”.

Investors have been urged by deVere’s Nigel Green to take advantage of currently undervalued equities.

Stock markets are likely to stabilise in the coming weeks, deVere Group founder and CEO Nigel Green said on Tuesday, noting that now is the time for investors to add quality stocks to their portfolios.

Markets have “taken a bit of a beating”, Mr Green said, the escalating tensions between Russia and Ukraine, continued inflation growth, and looming interest rate increases.

However, the deVere Group CEO is confident tensions in Ukraine could de-escalate with reports that US President Joe Biden and Vladimir Putin are likely to meet in what many are describing as a ‘last-ditch effort’ at diplomacy.

Positive economic growth data from multiple major economies is also expected shortly.

“Investors should seek to top-up their portfolios with high-quality equities ahead of a potential rebound as optimism becomes the more dominant sentiment,” Mr Green said.

Turning to more positive news around the world, Mr Green highlighted eurozone recovery, as well as improving business activity in the UK.

“We’ve had a period of market jitters and nervousness – and we’re still in it. For now,” said Mr Green.

“Investors should be taking advantage of current lower values to enhance their portfolios for the longer-term growth of their wealth.”

But volatility too can be an “extremely powerful investment strategy” when it is used effectively and efficiently by investors, the expert explained.

“I’d suggest that right now, investors should not only be sitting on the sidelines and remaining invested in the market,” he said.

“They should also now be bolstering their portfolios, using sound investment decisions based on fundamentals such as diversification, growth potential, sensible valuations and profitability.”

 

Last week, Mr Green predicted that geopolitical tensions including the current situation between Russia and Ukraine could boost the adoption of bitcoin and other cryptocurrencies.

The Australasian Investor Relations Association has called for greater transparency of retail shareholder rights when using investment facilitators.

A growing number of retail investment facilitators (IFs) are failing to deliver the “Full Share Ownership Experience” (FSOE) to their clients, the AIRA has claimed. 

In a statement issued on Tuesday (1 February), the AIRA called for greater transparency of retail shareholder rights when using IFs, noting that new IFs are withholding crucial information from first-time and Millennial investors.

“New retail IFs are targeting first time and millennial investors with low costs and ease of use services but not all provide the flow of information and opportunities to their clients as most investors and listed companies expect,” the AIRA said. 

The association warned that by sidestepping the FSOE, IFs are negatively impacting listed companies, limiting their ability to communicate and affecting long-term relationships.

“There have been instances of criticism towards companies where shareholders believed that they held direct share ownership and were not aware their IF was not providing the FSOE,” said Ian Matheson, AIRA chief executive.

“They assumed that the information, access and opportunities were selectively coming from the companies but in fact it was the IF and [its] structure that stopped the flow.”

As such, AIRA has called for IFs to be upfront and clearly provide investors with a statement confirming what they’re set to receive.

The number of Australian investors holding and buying international stocks has continued to surge in 2021, with a particular focus on leaders in technology and decarbonisation.

Reporting released by nabtrade showed that investors currently hold more Tesla shares than local blue-chip stocks such as Rio Tinto, Woodside Petroleum and Woolworths.

“The trend of buying direct international shares has been growing at a much higher rate than domestic shares for the last five years, but investors still hold the bulk of their wealth in Australian equities,” said nabtrade director of investing behaviour Gemma Dale.

“To see an international stock, particularly a newer, more volatile company like Tesla, just outside the top 10 holdings on nabtrade is extraordinary.”

Ms Dale noted that there had been a rise in interest in sectors that are not well represented on the ASX, including solar energy, electric vehicles and green hydrogen.

While the popularity of international shares continues to grow, new investors still predominantly invest locally, with ASX 200 ETFs, the big four banks, BHP and CSL ranking among the top 10 buys of 2021.

The number of new accounts opened through nabtrade in the past year rose 200 per cent, following a significant spike in new account openings in 2020 that peaked at 500 per cent.

CommSec recently reported that over one million new accounts had been opened through its platform since the start of last year.
