Consumers should be wary: Fund managers aren’t doing enough to ensure products are “true to label”, with a number of product names not aligning with underlying assets in those funds.

A statement from the Australian Securities and Investments Commission (ASIC) said recent surveillance had found fund managers “must do more” in ensuring product naming and labelling practices are accurate for consumers.

This is especially pertinent given that during times of market volatility, consumers may be looking for alternate investment options offering regular or higher returns, “and financial product labels are used as a guide for consumers about what they are investing in”, ASIC conceded.

Having examined the appropriateness of product labels used by 37 managed funds, ASIC deputy chair Karen Chester said two significant concerns were raised across a number of products: “First, confusing and inappropriate product labels across 14 ‘cash’ funds with under $7 billion in assets. And second, redemption features not matching the liquidity of underlying assets, with a significant mismatch in three funds with under $1 billion in assets.”

According to ASIC, out of the 22 managed funds that used the term “cash” in their labelling, 14 funds had “confusing or inappropriate labels”.

It reported that some funds that were labelled as cash funds had asset holdings more akin to a bond or diversified fund, which have significantly higher risk and less liquidity compared with a traditional cash fund.

It flagged this as especially prominent in funds using words such as “cash enhanced” and “cash plus” in their labelling.

While the funds reviewed did generally display satisfactory of redemption features with liquidity, “significant mismatch” was seen in a small number of funds.

Ms Chester flagged that managed investment products “are not prudentially regulated or government-guaranteed, so it is paramount that consumers are not misled about the level of risk associated with a particular product”.

She said responsible entities must therefore ensure their products are “true to label”, stating that “this is not a nice-to-have”.

“It’s a must-have for responsible entities in meeting their legal obligations to their investors, especially in terms of market volatility.”

Explaining further, the deputy chair said inappropriate labelling of a fund can mislead investors into believing that the fund is much safer or more liquid than it actually is.

“Put simply, a fund should not use terms such as ‘cash’ or ‘cash enhanced’ unless its assets are predominantly in cash and cash equivalents.”

It comes after a warning to fund managers earlier this year that saw ASIC advise that consumers must only be given “clear, balanced and accurate information”.

At the time, the corporate regulator revealed it had put a number of managed investment schemes on notice.

Responsible investing is proving its worth in the investment game, beating out the total return of the S&P/ASX 300 over the last decade.

A study conducted by the Responsible Investment Association Australasia (RIAA) and KPMG has found that responsible funds have outperformed mainstream funds over one, three, five and 10-year time horizons.

Not only that, the Responsible Investment Benchmark Report 2020 highlighted that responsible and ethical performance has continued to shine, despite the market disruption brought on by COVID-19.

The report revealed the average responsible investment fund outperformed the S&P/ASX 300 total return after one year (by 0.9 per cent), three years (by 1.0 per cent), five years (1.0 per cent) and 10 years (1.2 per cent).

It also beat out Morningstar’s Australia fund equity large blend – after one year, responsible investment funds posted 2.4 per cent better returns, after three years it was 2.3 per cent better returns, and after both five and 10-year spans, the returns had widened by 2.4 per cent.

According to RIAA CEO Simon O’Connor, “It’s become clear that responsible investors are ahead of the game.”

“They are identifying the key themes influencing markets and returns, which helps them to better navigate turbulent times, avoid the biggest risks and capture more opportunities.”

He said companies and assets are unlikely to thrive in 2020 and beyond “if they ignore issues such as climate change, health and safety, labour rights, corruption and lack of diversity”.

“Investors are fast realising that consideration of these issues provides more informed investment decisions, such as valuation and asset allocation.”

There is now $1,149 billion worth of responsible investments in managed assets – an increase of 17 per cent from 2018.

It means responsible investment now represents 37 per cent of Australia’s total $3.155 trillion in professionally managed assets.

A new relief measure will enable investors suffering hardship to access their investment money even where managed funds have been “frozen” to maintain fund stability through the COVID-19 pandemic.

ASIC announced the conditional relief in a statement on Wednesday afternoon, saying that it will make it easier for responsible entities of frozen funds to enable withdrawals by investors suffering hardship and improve access to those funds for affected individuals.

Previously, this relief was only available on a case-by-case basis only.

Funds are usually frozen when the responsible fund manager has suspended or cancelled redemptions to improve fund stability during times of volatility, such as the current pandemic.

ASIC pointed out that when a fund is frozen, members will generally not have access to their investments for a period of time, but that this does not necessarily mean that there has been a loss of asset value or that investors will not get their money back eventually.

According to the corporate regulator, to be eligible to make hardship withdrawals from frozen funds, a member must meet at least one “hardship criteria” such as severe financial hardship, unemployment for over three months, compassionate grounds or permanent incapacity.

Weighing in on the loosening of statutory restrictions, ASIC deputy chair Karen Chester acknowledged that fund freezing will protect the interests of members as a whole during times of extreme volatility.

While it may be the “right thing” to do, Ms Chester said “this can be especially problematic for some individual members experiencing financial hardship”.

As a result, the hardship relief will make it easier for responsible entities of frozen funds to enable withdrawals by investors suffering hardship, she highlighted.

“In doing so, responsible entities will still have to act in the best interests of members. We encourage responsible entities to consider whether the relief is appropriate for their particular fund,” the deputy chair concluded.

Blackrock Australia’s head of iShares ETF, Christian Obrist, explained that just like the food industry that was forced to put labels on products, ETP providers should be forced into stricter classifications. 

“ETFs have typically been used as that catch-all. Thinking locally, you’ve seen a surge of money going into levered and inverse products,” Mr Obrist said. 

“When you think of retail investors, which Australia has a high percentage of personal investors and for [Blackrock] it is important they know what they are buying. 

“The danger is everything gets canvas as an ETF or an exchange-traded fund when in fact there are many different expressions,” he said. 

The ETF provider explained that many of these products that are being listed as ETFs are not, instead performing different functions for sophisticated investors.

“In fact, a lot of products that have been listed on an exchange have been categorised as an ETF.”

“Whether that is an exchange-traded note, which is really a debt security issued by a corporate entity, or an exchange-traded commodity, could be physical, could be synthetic.

“Again, very different risk profile and also very different investment objective,” Mr Obrist told the media.

While highlighting that Blackrock is not against the use of other types of exchange-traded products, the ETF provider pointed out they need to be used correctly, otherwise investors could lose.

“The reality shows us these products typically work in a short-term manner if you execute, but if you hold longer, they decay in value, Mr Obrist concluded.

Today marks World Environment Day, with experts using the occasion to flag how Aussies can benefit by investing in a way that helps the planet.

During an iShare ETF Media Roundtable, experts highlighted how investors who invest in a sustainable manner often beat their respective benchmarks.

Blackrock Australia’s head of iShares ETF, Christian Obrist, said gone are the days where investors feel they need to sacrifice returns for sustainable investing.

“In the past, there was a misconception that if you wanted to invest in a sustainable manner, that you had to give up on returns, but that isn’t the case, and I think that is coming more and more to the forefront,” Mr Obrist said.

“We’ve seen investor demand and the conversations we have with investors point to growing interest and growing knowledge around the space.

“Of course, ESG is very broad going from basic screens that might include five areas such as fossil fuels, climate change or controversial weapons all the way to advanced strategies.”

Refinitiv global head of research Robert Jenkins explained that ESG investments perform better during times of stress, with the COVID-19 pandemic being a prime example.

He highlighted that investors who believe they are doing the right thing will buy riskier assets for a long period of time.

“Collectively, ESG investors showed a little more appetite for risk, and stuck to their long-term allocation strategies.

“In the broader funds market, investors sold out of fixed income, held back on equities and piled into money markets. ESG displayed a muted version of these three trends by going flat in fixed income, tempering inflows into equities, and revisiting money markets after a quarter of negligible flows,” Mr Jenkins said.

Another major tailwind for the sector was the falling price of oil as lockdowns forced global consumers to stay inside.

“In fact, the first part of the market sell-off in carbon-intensive industries was likely more tied to the oil market gyrations and less about COVID-19. However, the global pandemic impacts were felt more in the latter half of March and sealed the performance fate of these stocks,” Mr Jenkins said.

However, the researcher was quick to highlight the difference between the two products making comparisons hard.

“In spite of that, the outperformance of global ESG funds versus the broader market was a little more than 1 percent on a net basis, with about 54 percent of ESG funds outpacing their conventional funds peers.

“Considering the massive differences in the number of non-ESG funds and the breadth of product types, this is like comparing apples with oranges, but worth keeping an eye on,” Mr Jenkins concluded.

State Street Global Advisors’ SPDR ETF Asia Pacific distribution, Meaghan Victor, has observed first-hand that in just a matter of years, the uptake of managed accounts and model portfolios has ballooned in Australia, and there’s plenty of reasons for this.

“Financial planners are increasingly allocating to managed accounts, and this trend is likely to continue,” she outlined.

“That’s because managed accounts offer investors transparency, cost-effectiveness, access to professional funds management and access to direct shares (via ETFs).”

According to Ms Victor, managed accounts are “particularly helpful in volatile and uncertain times, when investors are looking for solutions that are transparent with open architecture”, like the current COVID-19-fuelled downturn.

By drawing on expert resources such as model portfolios, a financial adviser can better “help navigate this complicated world”.

The implementation of a model portfolio can free up your adviser to “focus on their most important role: working in partnership with you to help you achieve your goals”, Ms Victor considered.

“For example, your financial adviser may recommend investing in a model portfolio built by institutional investment managers. Partnering with those managers gives you access to the resources and expertise of some of the world’s leading investment teams.”

But what exactly is a model portfolio?

A model portfolio is a collection of assets owned by the underlying investor and continually managed by professional investment managers, the adviser explained.

Model portfolios employ a diversified investment approach to target a particular balance of return and risk or portfolio objective and provide the individual who is invested in the model ownership of the underlying assets, such as shares.

This model portfolio will be continually managed by an investment manager and can employ diversified investment approaches to either target a particular balance of return and risk or a specific portfolio investment objective.

In Australia, the typical investor will access model portfolios via a managed account that is provided by a financial planner, with a managed account being the general term that refers to the type of product or service where the underlying securities are owned by the investor.

And why is a model portfolio a good option during COVID-19?

As already outlined, managed accounts – and, therefore, model portfolios – can offer investors transparency, cost-effectiveness, access to professional funds management as well as access to direct shares.

“In volatile and uncertain times, investors are looking for solutions that are transparent and ‘open architecture’,” Ms Victor flagged.

“Model portfolios are a great way to achieve this,” she said.

That’s because it is easy to identify the asset classes that are impacting a model portfolio’s overall performance – an attribute Ms Victor says “investors will appreciate in uncertain times”.

The premise of “open architecture” is also of strong significance – this is the term used when there is more than one investment manager’s products in the model portfolio.

Ms Victor explained that this is important because it diversifies the investor’s exposure with respect to investment manager risk, while the access to professional funds management that the service provides is also of worthy consideration.

“The level of experience you get with institutional strength funds management certainly helps when navigating volatile and uncertain markets,” she offered.

“Through model portfolios, your adviser can offer you access to the teams that manage assets for some of the largest, most discerning investors in the world,” the investment expert outlined.

“Their resources and expertise can help you build towards the future you envision – whether that means preparing for retirement, buying your first property, supporting kids or ageing parents, preparing a financial legacy, donating to cherished causes or traveling the world.”
